It looks to me as you know what to do. I wouldn't tell the wife though. This appears to be their problem and you just happen to be the battleground your sister in law has chosen. What you do want to do is... Not to be left alone with her. You don't want her lying about her and you doing it, or sexually abusing her. If the little sister persists let her know that you're uncomfortable and to stop or you'll tell your wife. If your wife asks why you're acting strange, then let her know. Tell her that you had given little sis an opportunity to modify her behavior.

If you have nothing to lose (are on your way to divorce) and don't give two shits about either woman, then by all means, fuck her little sis.
